Does the stone (opal) need to be removed from the setting before this is used?

Absolutely. This is a chemical acid and Opal is a very soft and porous stone. It will need to be removed first-- pro tip: if you blacken the setting before resetting the stone, you'll actually set off a lot more of the fire and color play.

Can you lighten up the finish with steel wool if needed?

yes, a buffing wheel with polishing compound works for me, also very fine sandpaper, it turns almost black very quickly, if you leave it in a long time it becomes black but then its also much harder to polish the parts you want silver.
