Picture on rear of package shows correct blade setup as one point is to outside and other top inside, but unit has both points to outside. How to fix?

One-in, one-out is how the blades should face. Use the included hex to loosen one of the points. Take it out and turn it around the other way.

Is this tool designed for cutting wood or sheetrock?

you can cut wood with it. I cut a 10" hole in a formica countertop going very easy and slow. Make sure the set screws on the cutters are very tight. I had one fly off while cutting- very dangerous

Would this cut thin aluminum? Even if it's no good after that use?

How thick is the aluminum? The cutting tips are made of carbide which is harder than aluminum so yes it can cut aluminum. I dont know what machine you're using this tool on but be careful, cut slow and use PPE . . . Like a ballistic shield.

Can one blade be used to make a smaller circle than 1 3/16?

Just got a hole saw. This thing is dangerous to use and almost sliced through my leg when it jumped. Unless you need to make a massive hole just use a dedicated hole or forstner
